Thanks! This pointed me in the right direction. I also had to edit the permissions on the app to include the NETWORK SERVICE.

I am using Windows Server 2008 and out of the blue started getting this same error (It might have been related to installing FTP 7). I went to do as you suggested and there is no entry for Windows Authentication. You have to add in Server Roles for IIS Windows Authentication for that option to be there. FYI.
